Investor Sentiment and Stock Market Volatility

| Abstract | Investor sentiment has become an important factor influencing stock market behaviour, price movements, and volatility patterns. Traditional financial theories primarily emphasize fundamental factors such as earnings, economic indicators, and market information in explaining asset prices. However, behavioural finance research highlights that investor emotions, expectations, confidence levels, and psychological biases significantly affect investment decisions and market outcomes. This study examines the relationship between investor sentiment and stock market volatility. The research explores how optimism, pessimism, market confidence, behavioural biases, and information interpretation influence price fluctuations and market instability. A conceptual analytical framework supported by simulated observations is developed to evaluate the impact of investor sentiment factors on stock market volatility patterns. The findings indicate that extreme investor sentiment can significantly increase market volatility by encouraging excessive buying or selling behaviour, amplifying price movements, and affecting market efficiency. Positive sentiment may contribute to increased market activity, while negative sentiment can accelerate market declines and uncertainty. The study also identifies challenges including irrational investment behaviour, information asymmetry, speculative trading, and difficulties in accurately measuring market sentiment. The research contributes to behavioural finance and capital market literature by explaining the psychological dimensions behind stock market fluctuations. The findings provide practical implications for investors, portfolio managers, financial analysts, and policymakers seeking to understand and manage sentiment-driven market risks. |
